Is there a setting I'm missing when creating the CHM? How do I prevent this?

Check your settings for converting bitmaps for HTML in Configuration > Publishing Options > HTML Help / CHM > HTML Export Options. My guess is that your image is being converted to GIF, which is forcing it to indexed color with just 256 colors. You need to convert to JPG or PNG to conserve full quality. Note that if the original has more than 256 colors converting to PNG will create a much bigger file. You can maintain good quality with a relatively small file by choosing JPG and setting the JPG quality relatively high.
